Question 1   (True-False-Explain Questions)

1a. The Risk Neutral Pricing Methodology’s assumption that investors are risk-neutral is unre-

alistic and therefore this methodology is not useful in pricing derivatives in the real world.

1b. It is possible to delta and gamma hedge a long position in a call option using the following

securities: a risk-free bond, the underlying stock and a put option on the underlying stock.

1c. Recall that the Implied Volatility Smile (Smirk) is obtained by plotting implied volatilities of options with the same maturity on the same stock against different moneyness ( ) values. If the Black-Scholes-Merton model priced options accurately (that is, if it produced the same prices as the market prices), then we would get a horizontal straight line instead when we plot implied volatilities against moneyness.

1e. The Constant Elasticity of Variance Model can improve the underpricing of out-of-the-money

Question 2   (Binomial Trees) Suppose the stock of FIN524B, whose current price is S0  = 20, can either increase by u = 1.1 (to S0u), or decrease by d =   (to S0 d) every 6 months.  Assume that the stock pays no dividends, and the continuously compounded interest rate is r = 2%.

2a. Use a two-period Binomial tree and the risk neutral pricing methodology to compute the

price of an American Put option on this stock with strike price K = $21 and expiring in 1 year.

2b. Use a two-period Binomial tree and the risk neutral pricing methodology to compute the

price of an American Call option on this stock with strike price K = $21 and expiring in 1 year. How is this option different from a European Call option with the same terms?

2c.  Suppose that the continuously compounded interest rate rises to r = 5%.  How does the

value of the American Put option from part (a) change? Provide intuition for this effect of the change in the interest rate.

Question  3    (Black-Scholes-Merton Formula) Suppose a trusted source told you that Gilead Sciences’ clinical trial of remdesivir, an experimental antiviral drug being tested for coronavirus, will likely be a great success when the results are announced in about a month.  You want to take advantage of this information and trade Gilead’s stock, but unfortunately you don’t have

enough money to buy shares of the stock, which is traded at S0  = $80 per share (the broker that you use does not allow buying or selling of fractional shares).  Since you really want to exploit your information, you decided to trade options on the stock whose prices per unit are much lower compared to the stock price. Assume that the annualized volatility of the stock return is σ = 60% and that the stock does not pay dividends. The current annualized continuously compounded risk free interest rate is r = 2%.

3a. To keep it safe and to lower your buying cost, you decided to limit your exposure and build

a strategy that generates payoffs between $0 and $20 only. Suppose that only options with strike prices of $100 or less are traded. What is the combination of 1-month call options that generates payoffs between $0 and $20 only, assuming that you want to have as few positions as possible? Be as accurate as possible about the positions taken, and draw a payoff diagram of each of the securities used and also of the combined position. Make sure to label all lines and axes.

3b. Use the Black-Scholes-Merton formula to calculate the cost to of setting up the combination

of call options you described in part (3a.). A standard normal distribution table is provided below.

3c.  Suppose you decide to change your strategy and buy an at-the-money call option that ma-

tures in one month instead. Suppose further that you want to delta and gamma hedge this position using a call option on the same stock that has the same maturity of one month, but with a strike price of Kl  = $85. Calculate this delta-gamma hedging portfolio.
