Question  1 - Bank Risk (40 points).  Suppose there are 100 young people born in each period. Each young person receives 250 goods, but nothing when middle-aged or when old. There is a storage technology. For each unit of capital acquired in date t, 1.2 units of the consumption good will be received at date t + 2. If the person liquidates capital after one period, only 0.75 goods can be obtained in t + 1. Assume 10 percent of the people want to consume when middle-aged and the remainder when old. Now, consider a case in which the bank does not expect a run to occur, but everyone withdraw when middle-aged. Old consumers simply take their withdrawals and acquire the storage goods themselves.

1.  Suppose the rst 10% of people in the line receive the full value of their deposit. How much these people will be able to consume?

2.  Suppose the next 90% of people receive an equal split of remaining assets. How much these people will be able to consume?

3.  Suppose the bank liquidates all of its assets and equally splits the value of the bank portfolio among depositors. What would each depositor be able to consume in this case?

4. If the bank anticipated a bank run and held everything in storage, what would each depositor be able to consume?

Question  2 - Fully backed Central Bank Money (30 points).  Consider an economy in which people wish to hold money balances worth a total of 5 million goods. They are indifferent between money issued by the central bank and money issued by private banks (as long as both offer the same rate of return). In the initial period, the central bank issues $1 million and uses the proceeds to purchase capital. The central bank owns a stock of capital equal to its stock of money and uses the return to pay interest on its money. Assume that 北 = 1.2 and a dollar always buys two goods (Ut  = 2). Intermediation, including the payment of interest on money, is costless.

1. What rate of interest p must the central bank offer to induce people to accepts its money? Does this satisfy the central bank’s budget constraint?

2. What is the real value of the total amount of money issued by private banks?

3. Is there an equilibrium in which a dollar always purchases three goods? In this case, what is the real value of money issued by private banks?

4. Argue that the people are indifferent between the equilibrium in which a dollar is worth three goods and the equilibrium in which a dollar is worth two goods.

5.  Suppose the central bank pays no interest on its money but maintains a constant stock of capital, using the net return from the capital it owns to buy up and burn a fraction of its money. Find X , the rate of change of the nominal central bank money stock. Check that the government budget constraint is met. (You should no longer assume that Ut  = 2 in all periods.)

Question  3 - The payments system (30 points).  Suppose the old bankers in the cen- tral island own $5, 000, 000 of at money and creditors are owed $7, 500, 000.

1.  Compute the price at which creditors will be able to sell the debt they own.

2. How much interest will a bank be willing to pay after the the debtors have arrived in order to have one more dollar of at money?

3.  Suppose the central bank is willing to purchase $2, 000, 000 worth of debt. What will the price of debt be in that case?
