Introduction to Investment

This  tutorial  will  serve  as  an  introduction  to  the  module  and  the  decisions  that investors take. It will ask you to think more about the topics that you will be covering in the remaining weeks.

1. You are given 1000RMB and told that you are free to do anything you like with it. Consider:

(a) What factors would you think about when making your decision?

(b) Do you think that those factors will change as you get older?

2. Again you are offered 1000RMB but this time you are told you may only use it to buy  shares.  There  are  two  shares  available  in  companies  you  have  never  really considered, Company A and Company B. Details of these companies are found below: Company A - Mining company who has positive results from deep sea explorations. Founded in 2014 the firm has high growth potential and investors appear to agree as the price has risen 200% since first listing 6 months ago.

Company B - Food retailer who has successfully launched an online platform to sell and deliver its products. Growth has been steady as the world economy has recovered from the financial crisis.

(a) Which company would you choose to invest in?

(b) What else would you like to consider when making your decision?

3. Provide three examples of:

(a) Systematic risk

(b) Unsystematic risk

Systematic risk is risk that cannot be diversified away because it affects the whole market. This can include any factor which influences economic performance, business conditions and the external factors that can change investors willingness to buy shares. Recent major examples have included the global financial crisis, the UK exit of the European Union and the recent upturn in Chinese growth. Note: The news does not have to be bad for everyone, but it should have a negative effect on the valuation of stocks in the market that you are considering.

Unsystematic risk is anything which can be diversified away because it affects only a single  stock.  This  could  be  difficult  trading  conditions  in  a  particular  industry, problems with management, and concerns over financing, problems with international trading conditions specific to the company, issues in production etc...

There are many possible answers to these questions and you should make sure that you have clear ones which you understand. It is helpful to be able to provide examples too.

4. Consider financial intermediaries:

(a) What is a financial intermediary?

(b) How do financial intermediaries help small investors access the market?

Financial  intermediaries  are  organizations  which  sit  between  investors  and  the companies whose shares they wish to buy into. The most obvious examples are the investment companies who offer brokerage services. However, there are also services offered  by  the  commercial  banks,  pension  funds  and  hedge  funds.  (b)  These intermediaries are able to work with smaller investors because they can trade larger volumes on the actual market by aggregating the instructions of individuals.
