1.   Solve the following questions from chapter 5 of the textbook: 9, 10, 11, 12.

Note that if you are using an international edition of the textbook, the questions can differ from  the questions in the U.S. edition. Accordingly, refer to the attached document which is a copy of p.88 in the textbook where the questions are.

2.   Open economy version of Keynesian model with taxes

Suppose the open-economy version of the basic Keynesian model, including taxes. Consumption (C), imports (Z) and Taxes (T) are given by the following functions

C = a + bYD

Z = vYD

T = t1  + t2 Y

where YD  is disposable income, a > 0, and 0 < b, v, t2  < 1 .

Let  I, G, and X denote investment, government expenditures and exports respectively and assume they are all autonomous.

(a) Derive the expression for equilibrium income in this economy.

(b) What are the expressions for exports and autonomous tax multipliers

i.e.,  and ?

(c) Let C = 25 + 0.65YD , I = 100,  G = 75,  T = 50 + 0.20Y,  X = 50 and  Z = 0. 15YD .          What is the value for equilibrium income in the open economy? Use the formula you derived in part (a).

(d) Suppose businesses increase their expectations of profitability of investment projects and increase their demand by 27 units. What will be the change in equilibrium income? Use the    multipliers

Remember to write all formulas and show all derivations. Some of the formulas you will derive are going to be slightly different from what we got in class so plugging in numbers into the in-class formulas may give incorrect answers. The goal for this assignment is for you to be able to derive expressions for equilibrium income, the multipliers and what the effects are on equilibrium income of changes in autonomous components of aggregate   demand and other policy variables, given different functional forms of the components of aggregate demand in the simple Keynesian model for both open and closed economies. Your goal should not be to plug in numbers into the formulas but to know the process    involved in deriving these expressions and the economics behind them.
