Instructions:  Answer all FIVE (5) questions in this Section.

Question 1.  Consider IS-PC-MR model with adaptive expectations. Suppose that the central bank minimized the following loss function

subject to the Phillips curve

πt  = πt  l + (yt − ye ),

where ye  = 4, and π T  = 2.  Derive CB’s monetary rule.  Suppose in time 0, in addition to inflation targeting the CB starts targeting output yH  = 6.  What is the CB’s new monetary rule? What is the level of inflation and output in time 0, time 1, time 2? What is the magnitude of the inflation bias?  (10 marks)

Question 2.  Consider a closed economy with adaptive expectations.  Use the graph- ical representation of the 3-equation model to give a detailed period by period description of the adjustment process for the case where the economy is hit by a temporary negative aggregate demand shock that lasts two periods. Plot impulse responses for the key variables.  State clearly what additional assumptions you are making.  (10 marks)

Question 3.  Consider a small open economy with a vertical ERU curve.   Suppose that some new protectionist policies reduce the competition between price-setting firms. Such a shock will permanently reduce equilibrium employment and output. Draw the PS-WS, IS-RX, PC-MR, AD-ERU diagrams for this scenario.   Will exchange rate overshooting happen in this case? Explain.  (10 marks)

Question 4.  Consider a closed economy with adaptive expectations.   Suppose the Central Bank suddenly increases its inflation target.  Assuming that this shock is permanent, use the graphical representation of the 3-equation model to give a detailed period by period description of the adjustment process.  Plot impulse responses for the key variables.  (10 marks)

Question 5.  Consider a small open economy with a downward sloping ERU curve and flat PS curve.  The economy starts in the long run equilibrium.  Suddenly, this economy is hit by a permanent shock.  After a transition, the new medium-run equilibrium is characterized by an appreciated real exchange rate, an improved trade balance, a higher equilibrium employment and a higher real wage.  What type of shock is consistent with the observed medium run equilibrium changes? Draw the PS-WS, and AD-ERU diagrams for this scenario.  (10 marks)
