1. Consider a market with the demand function p = a · bQ where (i) a, b > 0 (a is sufficiently high), (ii) p is the price and (iii) Q is the aggregate demand. There are three identical rms in the market, 1, 2, and 3. Each firm i’s cost function is ci (qi ) = cqi  with c > 0.

(a)  Suppose that each firm simultaneously chooses its output.  Show a Nash equilibrium.  In addition, show the price and each rm’s profit in equilibrium.  [10%]

Suppose now that they choose their output levels sequentially. First, firm 1 chooses q1 . After observing q1 , firm 2 chooses q2 . After observing q1  and q2 , firm 3 chooses q3 .

(b)  Given q1 and q2 , show firm 3’s profit-maximizing output. In addition, show a condition under which q3  > 0.  [15%]

2. Consider a market in which there exists one incumbent rm (firm 1). There is also another firm (firm 2) who may enter the market. The timing is as follows:

● Firm 1 decides its capacity level k1  which is observable to firm 2. The cost of acquiring k1  is 6k1 . k1  allows firm 1 to produce q1  at the cost 6q1  for q1  < k1  or the marginal cost is 12 for q1  > k1 . Assume that the fixed cost for firm 1 is zero (f1  = 0).

● After observing k1 , firm 2 decides whether or not to enter.  If firm 2 enters, it has to pay a fixed cost f2  = 1.

● If firm 2 does not enter, firm 1 acts as a monopoly firm (with k1 ). If firm 2 enters, both firms simultaneously choose their outputs q1  and q2 . The marginal cost for firm 2 is 12.

The market demand function takes the following form:

p = 24 · (q1 + q2 ).

Suppose first that k1  is exogenously fixed at zero (i.e., Stackelberg). Firm 1’s marginal cost is thus 12.

(a) Identify each firm’s output in equilibrium. In addition, show the corresponding market price and each firm’s profit in equilibrium.  [30%]
