Question 1  Discretionary accruals

(Total 45 marks)

a)  Explain by specific example how the modified-Jones model is different from the Jones model.

(5 marks)

b)  Explain why Kothari et al. (2005) control for firm performance? Discuss how to control a performance factor in measuring (discretionary) accruals?

(10 marks)

c)  Discuss the regression results reported in columns (1) and (2) of the table below. Explain why the sample is divided into two groups by the absolute median value of discretionary accruals.

(Variable definitions are provided in the table caption at the bottom).

The table reports coefficient estimates. t-values in parentheses. *, **, *** indicate statistical significance (two-tailed) at the 0. 1, 0.05 and 0.01 percent levels, respectively. All standard errors are clustered at the firm level. ManagerialAbility is defined as the residual from the  MA-Scores estimation, thus the higher value of ManagerialAbility represents firms with     higher managerial ability. YoungCEO is defined as an indicator variable equal to one if the age of CEO is less than 50, and zero otherwise. |DA| is defined as the absolute value of    discretionary accruals based on Modified-Jones model (Dechow et al. 1995).

d)  Suppose that you apply discretionary accruals measures in your empirical research (e.g., dissertation). Based on previous literature, describe your potential research question and hypothesis relating to discretionary accruals and explain specifically how to use               discretionary accruals measures empirically in designing your research model.

Question 2  Accrual quality

(Total 40 marks)

a)  Why do Dechow and Dichev (2002) develop DD model instead of using accruals models to measure discretionary accruals? What is the benefit of DD model compared to regression models to measure discretionary accruals?

(10 marks)

b)  Explain DD model. Specifically, how do the authors measure accrual quality? How to interpret it?

(10 marks)

c)  Please answer the below questions based on the regression result below.

The table reports coefficient estimates. t-values in parentheses. *, **, *** indicate statistical significance (two-tailed) at the 0. 1, 0.05 and 0.01 percent levels, respectively. All standard  errors are clustered at the firm and year. ManagerialAbility is defined as the residual from   the MA-Score’s estimation, thus the higher value of ManagerialAbility represents firms with higher managerial ability. AQ is defined as the accrual quality using the DD model (Dechow and Dechev 2002)

c-1) Explain the regression result above and provide your own interpretation of why the        estimated coefficient on ManagerialAbility shows the opposite direction of the predicted sign. In addition, suggest how to test it more rigorously. Please find the variable              definition in the caption of the table.

(10 marks)

c-2) Suggest what kind of variables can be considered as a control variable? Explain it along with specific reasons with a reference from previous literature.

Question 3  Additional parts

(Total 15 marks)

a)  What is the Difference-in-Difference method? What are the main assumptions to use DID to estimate any causal effect?

(5 marks)

b)  What is the F-score created by Piotroski (2000)?

Value stocks are typically financially distressed, and therefore, a value trading strategy is     risky. How does Piotroskis F-Score signal out financial distressed value firms? Discuss that in the context of a trading strategy.
