BP, a UK energy company, has just signed a contract on 1st June 2020 to import      $2,000,000 of raw materials from a US company. The payment is due in six months’ time. The board of BP expect a steep depreciation of Sterling against $, hence they

Question 2

 

A UK company is going to receive 1 million Euros from a Spain supplier in six months. To cover the currency risk, the importer enters into a Forward            Exchange Contract with a bank. The current quoted rates are:

Spot rate: 1.1308 EUR/GBP

An OTC option is available to sell euros at 1.1232 EUR/GBP for a premium of 0.005p per euro.

The UK company can choose 1) no hedging 2) use options

a) In each case, compare the results if in six months’ time the exchange rate has moved to

i)   1.0500 EUR/GBP (6 marks)

ii)  1.2500 EUR/GBP (6 marks)

iii ) Please illustrate your results. (3 marks)


b) Another transaction is between the UK company and a US company.           Currently, the spot rate is $1.5/£ and the 12-month forward exchange rate is    $1.5461.  The 12 month interest rate is 2% in the U.S. and 4% in the UK.         Assume that you can borrow £1,000,000 in the UK and $1,500,000 in the U.S.

i.     Determine whether interest rate parity (IRP) is currently holding

ii.     If IRP is not holding, how would you carry out covered interest         arbitrage?  Show all of the steps and determine the arbitrage profit.

     The asset stake will be worth €1,300, and the exchange rate will be $1.00/€, its probability is 25%.

     The asset stake will be worth €1,200, and the exchange rate will be $0.90/€, its probability is 25%.

Question 4

Company Silver is interested in raising £80 million. Company Silver is an AAA-rated company and, as such can borrow for Twelve months at a fixed rate of 10.2 per cent or a floating rate of LIBOR. Company Silver prefers floating rate borrowing.

 

Company  Gold  has a  lower credit  rating, and wishes to  raise a similar sum for investment. Company Gold can only borrow at a fixed interest rate of 12.5 per cent or a floating rate of LIBOR + 1.3%. Company Gold prefers fixed rate borrowing.

 

Assume two companies know and trust each other and no swap bank is involved in this transaction.
