(h) Suppose that AU greatly improves the quality of instruction, so that the income of each graduate changes as follows: ynew  = 10 + 2y. Assume Pr(y, GPA), and the values of GPA are unchanged.  First, explain intuitively what it means for income to change in this way. Then, find E(ynew). Hint: think carefully about the easiest way to answer this.

3. Assume that x ~ N(50, 175) . Express the probabilities of the following events in terms of the standard normal CDF, φ(). Recall that if x ~ N(μσ2 ), then z =  ~ N(0, 1).

(a)  Pr(x s 50)

(b)  Pr(x > 94)

(c)  Pr(-40 < x s 10)

4. Show mathematically that the following statements are true, based on the properties of ex- pectation.  The random variable x has mean μ and standard deviation σ. Justify each step of your derivation. Hint: start with the formula stated first, and then expand it and apply properties of expectation (or variance) until you reach the second formula.

(a) One formula for variance is var(x) = E ((x - μx)(x - μx)) . Show that this formula is equivalent to var(x) = E ╱x2μx(2) .

(b)  E(x - μ) = 0 (subtracting the mean shifts the distribution to mean 0) (c) var(x - μ) = σ2 (subtracting the mean does not change the variance) (d)  E ╱ μ/σ (multiplication/division shifts the mean)

5. The figure below shows the density function for age at the date of purchase of long term care insurance (LTCI) for individuals who have bought this product. This insurance covers the cost of long term care such as nursing homes. Brief background: (1) the insurance is expen- sive, (2) these types of expenses are generally only covered by the US government for low income households who qualify for Medicaid, (3) insurers frequently reject new applicants based on their health, (4) once a person purchases a policy, their coverage cannot be can- celled by the insurer even if their health declines, (5) at age 65, insurers start administering cognitive tests to screen out new applicants who show signs of cognitive decline.


(a) Suppose that you are working for a research organization in DC that is interested in

long term care. Your boss wants to know what this figure reveals about LTCI. Explain in words, assuming your boss does not know what a density function is. In your answer, explain how points (3) through (5) are reflected in the density function, if at all.
