(a)     Rightmove  Ltd  expects to  earn  £100 million per year  in perpetuity  if it  does not

undertake any new projects. The firm has an opportunity to invest £12 million today and £7 million in one year in real estate. The new investment will generate annual earnings of £10 million in perpetuity, beginning two years from today. The firm has 20 million shares outstanding, and the required rate of return on the equity is 15%. Land investments are not depreciable. Ignore taxes. What is the share price if the firm does not undertake the new investment? What is the share price if the firm undertakes the investment?

(b)     Several years ago, Wrongmove Ltd. issued bonds at face value of £1,000 with the

semi-annual coupon of £40. Now, with 5 years left until the maturity of the bonds, the company has run into hard times and the yield to maturity on the bonds has increased to  12%.  Calculate  the price  of the bond,  assuming that  the  coupon  is paid  semi- annually?

Question 2

The shares of Eastern manufactures are currently trading at 510p and there are 50 million shares outstanding.

Eastern intends to take over Dorset Limited, a small, unlit company. Dorset has 8,000 shares outstanding with a face value of £1.

The financial director of Eastern estimates that given Dorset’s smaller size and other factors, investors would expect a return on equity of the Dorset shares to be 20% higher than Eastern manufacturer’s current return on equity.

The table below reports the total amount of dividends paid by both companies.

Question 3

Precision Ltd. stock returns have a beta of 1.2. The historical rate of return on the market is 14%. Precision intends to issue corporate bonds with a rate of 7.20% and the risk-free rate of return is currently at 6%. The market value of the bonds is £250 million. Precision stock, of which 25 million shares are outstanding, sells for £30 per share. The corporate tax rate is 10%.

(a)     Calculate Precision’s cost of equity.

(b)     Calculate Precision's after-tax weighted average cost of capital (WACC).

(c)     Precision must decide whether or not to purchase additional capital equipment. The cost of the equipment is £7 million. The expected after-tax cash flows from the new equipment are £4 million a year for the first 2 years and £0.5 million a year for another year. The salvage value is zero. Demonstrate by calculation whether Precision should purchase the equipment or not.
