Part Three—Problem Solving (120 minutes)

1.   (24 points) You have been hired as a macroeconomic advisor for Newland, a    small open economy in Latin America. Its main export destination is the           United States. Your job is to recommend an appropriate mix ofmonetary,         fiscal, macroprudential, and structural policies. Justify your policy                     recommendations. Illustrate with AA-DD charts or other charts where               appropriate. In your answer, always respect the exchange rate regime chosen    by the country (meaning your recommendation cannot be simply to change the exchange rate regime.)

(a) (6 points) At first, Newland has a fixed exchange rate regime pegged   to USD. It has a recession with high unemployment and low inflation. It has no fiscal debt and has been running fiscal surpluses for the past  10 years.

(b) (6 points) One year later, Newland has decided to abandon the peg to the US dollar and it now has a flexible exchange rate regime. It is       experiencing a recession with high unemployment and low inflation.  Fiscal debt is high.

(c) (6 points) Few years later, Newland is facing low inflation and full employment. The housing market is clearly overheating.

(d) (6 points) Another few years later, Newland is facing high inflation     due to high oil prices, but the economy is experiencing a recession      with high unemployment. Financial stability seems under stress and    banks’ balance sheets are in poor shape and they are deleveraging and not lending. Nevertheless, the fiscal position is good.


2.   (24 points) You are hired as an economic consultant for Goodland, a small     open developing economy near USA. Much ofthe production in Goodland is shoe manufacturing and 90% ofthe exports go to USA. Most ofGoodland’s  imports also come from the USA.

(a) (8 points) Goodland has been incurring current account deficits for     many years. The government decides to devalue its currency to           improve the current account balance. Would it work immediately?      What numbers do you need to look at to assess the impact ofthe         devaluation, based on the Marshall-Lerner Condition? You may want to illustrate with equations.

(b) (8 points) Inflation is low, but unemployment is high. However, credit  growth remains excessively high and asset prices are going to the roof, with the household and corporate sectors significantly overleveraged.   Would you recommend the government to use monetary policy to help maintain financial stability? Present to the government the arguments   of both the “Modified Jackson Hole Consensus” and the “Leaning        against the Wind”. Which view do you support in the current situation  of Newland?

(c) (8points) After you have been working on Goodland for 10 years, the government is complaining about high unemployment and high fiscal deficit. You notice that the government has tightened its fiscal stance  by increasing taxes and cutting spending while loosening monetary     policy to spur the economy in the hope of reducing unemployment.

But unemployment remains high and fiscal deficit remains high. So, you suspect that both the high fiscal deficit and unemployment are    structural in nature. Please explain to the government that demand-   driven policies will not work here. Recommend a mix of structural   reforms to fix the problems mentioned.

 

3.   (20 points) Consider two economies A and B. Let’s call their currencies also  A and B. In country A, US$100 can buy 20 cheeseburgers; in country B,         US$100 can buy 25 identical cheeseburgers. Assumes 1USD=1.25A and        1USD=1.20 B. The exchange rate between A and B can be determined by the

cross-rates as there is no transaction costs/arbitrage, namely:

A/B=A/USD*USD/B.

(a) (4 points) Does the law of one price hold for cheeseburgers in these two economies?

(b) (4 points) What is the market exchange rate between A and B (expressed in terms of units of A per unit of B)?
