Week 11 ONLINE Lab Test (STATA)

Please read the paper carefully and answer ALL questions. Marks awarded per question are shown in parentheses.

Questions

“unemp.dta” file includes monthly time series data including following two variables from Jan- uary 1983 to August 2020;

unem: Unemployment Rate (for all persons in the UK, percent)

cpi: Consumer Price Index (for all Items, UK, Index 2015=100)

(Data are available and collected from Federal Reserve Economic Data - https://fred.stlouisfed.org/)

We want to construct a forecasting model for the unemployment rate.

(a) First of all, generate monthly time index variable (time) for a sample period 1983:01-2020:08

and generate inflation rates (inf) using a percentage changes in consumer price index (cpi).

(b) Plotting the unemployment rate and inflation rates against time.  Are the series trending?

Cyclical?  Persistent? Also, provide autocorrelation plots for both series.  Discuss/comment your findings.

(c) Estimate an AR(4) model (Autoregressive model of order 4) for unemployment rates. Report coefficient estimates, robust standard errors.

Next, estimate a set of autoregressive model with a different order from AR(1)-AR(8).  For each model, calculate estimates and standard errors, and compare results. Choose one model (i.e.,  choice of the number of lags specification) for forecasting unemployment rates and carefully explain reasons why you choose.

Then, use your selected model to make a one-step point forecast for September 2020. Also, report 95% forecast interval.   What about two-step-ahead forecast and three-step ahead forecast for October 2020 and November 2020?  Draw a plot of unemployment rates with your forecasting values and discuss with the real data, if available.

(d)  Consider including inflation rates (inf) in the AR model considered in (c). Try different lags of inflation rates/unemployment rates for forecasting unemployment rates.  Carefully select at least two different models for forecasting purpose and discuss why. Use your specifications, make a one-step point forecast for September 2020 and also report 95% forecast interval. How do the forecasts change between different specifications and why do you think?

How about the two-step-ahead forecast and three-step ahead forecast for October 2020 and November 2020?

Further, you are expected to compare your results with the results in (c).
