Section A

1. Indicate which of the following five statements are true (T) and which are false (F). For example, if statement (n) is false, your answer should read, ”(n) F”.

(a) Let A be a fixed n x k matrix where k s n . If the only solution to the equation Ax = 0 is x = 0, then A/ A is positive definite. (1 mark)

(b) Consider the linear regression model, yi  = β1 + β2 x2i + β3 x3i + β4 x4i + εi , i = 1, 2, ..., n,   where for each i the regressors are fixed and non-constant and the disturbances are jointly        normally distributed with E (εi ) = 0, E (εi εj ) = 0 for i j and E (εi(2)) = σ 2 . The hypothesis    that H0  : β2  = β4  = 0 can be tested by using the F-statistic of the form F = , where k is the number of parameters estimated in the above model and R2  is the corresponding             coefficient of determination. (1 mark)

b = [b1(/) , b2(/)]/  and e are the OLS estimator of β = [β1(/) , β 2(/)]/  and corresponding residual vector obtained from a regression of Y on X

Indicate which of the following five statements are true (T) and which are false (F). (a) If X2(/)e = 0, then bR  = b1 . (1 mark)

(b) If β 2  = 0, then bR  should be preferred over b1 . (1 mark)

(c) If M1 X2 = 0 where M1  = [I - X1 (X1(/)X1 )-1 X1(/)], then eR(/)eR  = e/ e. (1 mark)

Section B

8. A study of monthly sales (measured in millions of euros) of firms within a particular             European region produces the results in the table below. There are two dummy variables          medtech and hightech, defined as medtech = 1 if the firm belongs to a medium technology      sector, 0 otherwise, higtech = 1 if the firm belongs to a high technology sector, 0 otherwise.    The reference category corresponds to the firms with low technology. R&D is expenditure on    research and development as a percentage of sales. Workers is the number of workers. The      multiplicative variables, such as R&D*medtech are defined in the natural way as the product of their components. The estimated coefficients in the regression output given below are defined  as c(1), c(2),...,c(9) and correspond to the associated regressors of the estimated model.

Using the results in the above table, are the effects of R&D and Workers on Sales the same for all types of firms? Explain briefly the logic of any formal tests you conduct. (20 marks)

9. Consider a sample of budget data obtained from a household survey in the USA in 1950.     The data consist of three variables: TOTINC – total household income (measured in $10,000), HSIZE – household size, FRACFOOD – the fraction of household consumptive expenditure      spent on food (on a scale from 0 to 1). The question of interest is how household income and household size affect food expenditure. A possible model for the data is

FRACFOODi  = β1 + β2 TOTINCi(β)3  + β4 HSIZEi + εi

The table below shows some regression results on the data.

(i) Based on the results shown in Panels 9.1 and 9.2, test the hypothesis that food expenditure depends linearly on household income, i.e., β3  = 1, using three different tests. (12 marks)

(ii) Panel 9.3 shows the OLS results of an auxliary regression for an LM test of a coefficient     restriction on model (2). Explain what coefficient restriction this auxiliary regression is used to test for and also comment on the result of this LM test. Your answer should include a clear     statement of the hypothesis being tested, the reference distribution of the test statistic and the conclusion of the test. (8 marks)
