For all problems: You may use all results and observations that were discussed in the lecture. You should not replicate the derivations unless the problems explicitly asks for it!

1.  Consider two individuals A and B . There are two possible states of the world. In state1, A has wealth ω 1(A)  = 1 and B has wealth ω 1(B)  = 3 and in state2, A has wealth ω2(A)  = 3 and B has wealth ω2(B)  = 2. Denote an allocation by x = (x1(A), x2(A), x1(B), xB(2)), where xs(i)  > 0 is the wealth of i in state s. The Bernoulli utility functions are UA (x) = UB (x) = ^x

(a) Are the individuals risk-averse, risk-neutral, or risk-loving?

(b) Define what is a feasible allocation.

(c) Define formally and describe verbally what is an ex-ante Pareto efficient allocation.

(d) Use your knowledge from the lecture about Pareto efficient allocations to answer the following questions.  Only consider Pareto efficient allocations in which xs(i)  > 0 for all i e {A, B} and s e {1, 2}.

Show that in a Pareto efficient allocation, the ratio of wealth in states 1 and 2, x1(i)/x2(i) is the same for both individuals.

(e) Now suppose individual A is risk-neutral.  What does that imply for her Bernoulli utility function?

(f) Derive the ratio of wealth in the two states for individual B in a Pareto efficient allocation if A is risk-neutral.

(g) Provide a verbal explanation for the result in (f).

2.  (Lecture 3) Consider a model with two possible actions (levels of effort) eL , eH , and two possible outcomes:  xH   and xL .  The probabilities of the high outcome conditional on the effort levels are pH (eH ) = pH  and pH (eL ) = pL .  The effort cost function is given by v(eH ) = 1 and v(eL ) = 0. The principal is risk neutral and the agent is risk averse.

(a)  Compute the optimal contracts for low and high effort when effort is not verifiable. (The agent’s utility function U(.)  is not yet specified in this exercise!  You should express the wages in terms of the inverse utility function.)

(b) Assume that the Bernoulli utility of the agent is U(w) = ^w .  Under which con- ditions will the principal want to induce eH  and eL ?  Compare this to the case of symmetric information.

(Hint:   It  is  quite  tedious  to  obtain  a  useful formula for  the  expected  wage  un- der the optimal contract for eH .  It can be rearranged to the following expression:

E [wi(H) eH ] = U  2 + 2U + 1 +  .  You can just write down the formula you are using for E [wi(H) eH ] and then use the provided expression.)

(c) Discuss the results in  (b):  in particular, discuss what happens if pH   and pL   are almost equal. Give an intuitive explanation for the observation you make.
